Apparently as it turns out the solution is to use static ip
I went to Wi-Fi settings>>Advanced then enabled used static IP
and set the parameters below as
IP Address: 192.168.1.107
Gateway: 192.168.1.1
Netmask: 255.255.255.0
DNS 1:192.168.3.1
DNS 2:192.168.1.1

PS: sorry IRONSINGH if I bothered you

I have the same problem with my Galaxy S and doing the static IP workaround did not work with our main router (the one receiving the internet connection). However, I have a second router connected to the first (port to port via an "internet over powerline" setup to extend the range) and I am able to connect to the internet through this router. So it appears that sometimes the problem is twofold, a combination of phone and router.

The reading I did said to get the IP address etc from my laptop...I'm suprised to see that your IP address (except the last three digits) etc is the same as mine. If your values don't work for other people, they should probably double check their own IP addresses and use those if they differ: on a computer press the windows key + r, then type cmd, then type ipconfig/all. When inputting these numbers into your phone, you have to change the last three digits of the ip address (to a number less than 255).

The reason that the first three part of the ip address matches up because it is known as the class C network which is the default network in most home routers. Anyways this is not an hardware issue though, in future if you flash newer Gingerbread ROMs you'll see that the wifi works fine.
